How to Structure a Technology Transfer and Licensing Agreement Under Indian IP and FEMA Laws

Introduction
Technology transfer agreements are the primary vehicle through which companies bring patented inventions, proprietary know-how, trademarks, and copyrighted software into India. These agreements must navigate intellectual property law, foreign exchange controls, tax obligations, and competition regulation simultaneously.
Getting the structure wrong can expose parties to void contractual clauses under the Patents Act, 1970, withholding tax disputes, or scrutiny from the Competition Commission of India. This guide walks through each stage of structuring a compliant agreement.
Step 1: Identify the Type of Technology Being Transferred
The nature of the IP determines the governing statute, permissible restrictions, and registration requirements. Indian law recognises several categories:
Patent licences grant the right to make, use, sell, or import a patented invention, governed by the Patents Act, 1970 and subject to Section 140 restrictions.
Know-how and trade secret transfers convey unpatented proprietary information such as manufacturing processes or formulations, protected through contractual confidentiality obligations and the Indian Contract Act, 1872.
Trademark licences permit use of a mark in connection with goods or services, recorded with the Trade Marks Registry under Section 49 of the Trade Marks Act, 1999.
Copyright licences cover software, technical documentation, and databases, governed by the Copyright Act, 1957.
Before drafting the agreement, conduct a thorough IP due diligence to confirm ownership, validity, encumbrances, and freedom to license in the Indian territory.
Step 2: Define Scope, Territory, and Exclusivity
The Patents Act, 1970 does not prescribe the terms of voluntary licences in detail, giving parties wide latitude to negotiate the core commercial terms:
Scope of licence. Specify whether the licensee may manufacture, sell, import, or sub-license, and separate rights for different fields of use if needed.
Territory. Define whether the licence covers all of India, specific states, or extends to export markets. Territory restrictions must be reconciled with competition law.
Exclusivity. An exclusive licence prevents the licensor from granting further licences. A sole licence allows the licensor to continue exploiting the technology itself. Non-exclusive licences offer flexibility but less commercial protection.
Sub-licensing. State whether sub-licensing is permitted, particularly in sectors where the licensee may need to engage contract manufacturers.
Step 3: Structure the Financial Terms
Compensation typically takes one of three forms: a one-time lump sum, running royalties as a percentage of net sales, or a combination.
FEMA Automatic Route for Royalty Payments
Since December 2009, India has removed all caps on royalty payments and lump sum fees for technology transfer. Under the Foreign Exchange Management (Current Account Transactions) Rules, 2000, royalty remittances are treated as current account transactions permissible under the automatic route, meaning prior government or RBI approval is not required.
Previously, remittances were capped at USD 2 million lump sum and royalties of 5 per cent on domestic sales or 8 per cent on exports. Transfer Pricing
Where the licensor and licensee are associated enterprises, the royalty rate must satisfy the arm's length standard under Sections 92 to 92F of the Income Tax Act, 1961. Parties should maintain contemporaneous documentation justifying the chosen rate.
Step 4: Comply with Section 140 of the Patents Act, 1970
Section 140 renders certain restrictive conditions in patent licence agreements void ab initio. This applies regardless of whether the condition appears in the licence itself or in a separate side agreement (Section 140(2)). The following conditions are prohibited:
Tie-in requirements compelling the licensee to purchase unpatented materials exclusively from the licensor.
Restrictions on non-patented inputs that limit the licensee's freedom to use articles or processes not covered by the patent.
No-challenge clauses preventing the licensee from challenging the validity of the licensed patent.
Exclusive grant-back obligations requiring the licensee to assign improvements exclusively to the licensor.
Coercive package licensing forcing the licensee to accept licences for patents it does not need.
Under Section 140(3), the existence of such void conditions can serve as a defence in a patent infringement suit. Note that non-exclusive grant-back clauses are generally permissible; the prohibition targets exclusive grant-backs that strip the licensee of all rights in its own improvements.
Step 5: Address Competition Law Risks
Technology transfer agreements must also be assessed under the Competition Act, 2002.
Section 3(1) prohibits agreements causing an appreciable adverse effect on competition (AAEC) within India. Section 3(4) targets specific vertical restraints including tie-in arrangements (Section 3(4)(a)) and exclusive dealing (Section 3(4)(b)). Where the licensor holds a dominant position, imposing unreasonable royalty rates or tying unrelated products to the licence could also constitute abuse of dominance under Section 4.
Section 3(5) provides a limited safe harbour for reasonable conditions necessary to protect IP rights under the Patents Act, Copyright Act, and Trade Marks Act. The key qualifier is "reasonable." Restrictions designed to partition markets or eliminate competition will not benefit from this exemption.
Step 6: Handle Tax Implications
The Indian licensee paying royalties to a non-resident licensor must deduct tax at source under Section 195 of the Income Tax Act, 1961 (for payments up to 31 March 2026) or Section 393(2) of the Income-tax Act, 2025 (from 1 April 2026 onwards).
Domestic rate. The standard withholding rate on royalties and fees for technical services paid to non-residents is 20 per cent (plus applicable surcharge and cess).
DTAA rates. India has Double Taxation Avoidance Agreements with over 90 countries. Most DTAAs cap the withholding rate on royalties at 10 to 15 per cent.
Documentation for treaty relief. To claim the lower DTAA rate, the non-resident licensor must furnish a Tax Residency Certificate (TRC), Form 10F (filed electronically), and a declaration confirming the absence of a Permanent Establishment in India.
The agreement should specify whether the royalty is payable gross or net of tax, as this allocation determines which party bears the economic cost of the withholding obligation.
Step 7: Complete Registration and Regulatory Filings
Several registration requirements apply depending on the type of IP:
Patent licences. Under Section 69 of the Patents Act, 1970, the Controller of Patents must be notified of any agreement granting an interest in a patent. Failure to register may affect enforceability against third parties.
Trademark licences. A registered user application should be filed under Section 49 of the Trade Marks Act, 1999.
FEMA reporting. Royalty payments on the automatic route do not require prior RBI approval, but the AD bank will report the remittance. Provide the bank with a copy of the agreement, the invoice, and the TDS certificate.
DPIIT filings. Where the technology transfer involves sectors requiring government approval (defence, broadcasting, or pharmaceuticals brownfield investments), the agreement must be filed with the Department for Promotion of Industry and Internal Trade through the Foreign Investment Facilitation Portal.
Step 8: Draft Key Contractual Clauses
Beyond the commercial and regulatory terms, several contractual provisions require careful attention:
Confidentiality. Essential for know-how transfers where the value lies in secrecy. Obligations should survive termination of the agreement.
Warranties and indemnities. The licensor should warrant that it owns the IP, has the right to grant the licence, and that the technology does not infringe third-party rights.
Improvement clauses. Address ownership of improvements by either party. Avoid exclusive grant-back obligations, which are void under Section 140.

Step 9: Choose the Right Dispute Resolution Mechanism
Arbitration is generally preferred for cross-border technology transfer disputes. India is a signatory to the New York Convention, making foreign arbitral awards enforceable under the Arbitration and Conciliation Act, 1996. Parties can choose a neutral seat such as Singapore while specifying India as the venue, and arbitration offers the confidentiality needed when trade secrets are at stake.

By following the steps outlined above, parties can build a technology transfer arrangement that is commercially sound, legally enforceable, and compliant with Indian regulatory requirements.
